No matter how much the stocks drop, you must eventually return them to the person you borrowed them from.

Is Short Selling Ethical?

Short selling probably sounds like a questionable practice, but while the practice has some regulations, the financial industry accepts it as a valid practice. The Security Exchange Committee established the new uptick rule in 2010, which restricts shorting if the stock price falls more than 10% in a single day. They issued another regulation in 2023, requiring a broker to report short sales for values over $10 million.

The process costs more than traditional trading, which means you’re losing a substantial amount of money if it fails.

For example, if you short $100 worth of shares and then buy $20 worth of shares after the price drops, you’ll have less risk and profit than if you short $1000 worth of shares and buy them back at a $200 value.

How To Sell Short

1. Do Your Research

2. Borrow Stock

Use a broker to borrow stocks in the company you plan to sell short. Some stocks qualify as easy to borrow, while others qualify as hard to borrow. While a broker may have to seek out HTB stocks, they can complete the transaction relatively quickly with ETB assets.

You must pay back the stocks you borrow within 12 months, plus interest, but the lender can request them back at any time, which increases your risk.

3. Watch the Market

Ideally, the borrowed stock drops quickly, so you don’t accumulate too much interest before returning it. Your goal is to maximize your profit by selling before stock prices start rising again.

You can calculate your profit using the following formula: (Selling Price – Buying Price) x Number of Shares. You can also use more complicated calculations if you use leverage or buy back more stocks than you sold.

4. Buy Back Stock

When the stock’s new price reaches the point where you believe you’ll maximize your profits, you have your broker initiate the short sale. 

5. Pay Broker Back

Once you receive your shares back, you can return the shares you borrowed and keep the difference as profit. You can reinvest it in stocks you know will rise and mix your short-term gains with long-term ones.
